Abstract: We study optimal redistribution in an economy with a hybrid system of social protection, reflecting the coexistence of social insurance (Bismarckian transfers) and social assistance (Beveridgean transfers). What does optimal taxation look like when it is used to finance such assistance and insurance programs, considering the interplay between exogenous (luck) and endogenous (effort) factors in income determination? To address this question, we use a Mirrleesian framework in which a government, reflecting society's aversion to inequality, maximizes social welfare by choosing a progressive tax schedule under private information about households' productivities. We analyze the trade-offs involved in designing a system that is both redistributive and efficient. Our analysis proceeds in two stages. First, we characterize the optimal taxation rate. Second, we study how social and insurance programs affect optimal taxation by comparing different public spending regimes that vary in their composition between transfers and exogenous public spending. We show that optimal redistribution depends solely on the ex ante level of inequality and society's aversion to inequality. At the margin, the optimal marginal tax schedule adjusts to the level of Bismarckian transfers in order to satisfy the optimal marginal redistribution rate, while Beveridgean transfers pin down the level of the tax schedule. Overall, transfers are welfare-improving.
